Your guess is correct: Alb. fshat < Lat. fossa:tum 'trenchwork,
village protected by ditches' (cf. Old Romanian fsat). The clipping
of long Latin words yields spectacular results in Albanian, e.g.
<ftoi/ftua> 'quince' < Lat. coto:neum (with *kot- > *kt- > *ft-), or
<fqinjët> 'neighbourhood' < Lat. vi:ci:nita:tem.
